Headline: MPW's valuation + a class action against Prospect flies under the radar

Valuation:

  • This past weekend it was put forth in a competitor note that Active Short MPW is "trading at a ~10.5% implied" cash cap rate, based upon MPW's share price ($5.10/share at the time). While we understand the math behind this calculation, and get the fallback position of attempting to apply a generic REIT framework to valuing MPW, WE FUNDAMENTALLY DISAGREE that this is a valid approach in this specific case. We believe MPW's true valuation in the market, to the extent it can even be calculated using MPW's reported financial metrics, implies a net effective cash cap rate several hundred basis points lower. We will explain here. 
  • How much of MPW's cash revenue/NOI/EBITDA, etc. is "real?" It is a serious question that we believe needs to be asked. 
    • Steward - As we wrote HERE and inclusive of the rent credit back to Steward in 2Q23, we estimate that MPW has funded a net ~$250 million of liquidity support (that we know of) to largest tenant Steward since the beginning of 2022. This compares to estimated total pro forma annual Steward cash rent of ~$400-410 million, of which we estimate ~$330 to $340 million is attributable to MPW at share after deducting MAM's 50% interest in the MA assets. I.e. if we are correct, MPW has effectively funded Steward ~75% of the amount of cash rent owed back over the past year in the form of liquidity support + arguably kept Steward alive. These figures exclude the impact of "capex."
    • Prospect Medical - If and when the CA assets begin paying rent again, and it is unclear if partial payment re-commenced in September as noted HERE, annual cash rent to MPW will approximate ~$43 million per year. Just this year MPW has loaned ~$50 million via a convert in 1Q23, ~$25 million drawn on the credit facility with MPW in 2Q23, and it appears likely the remaining ~$50 million since then for a total of ~$125 million or roughly ~3 years of pro forma rent. Last year in 2022 MPW lent Prospect ~$100 million (again, that we know of) and MPW claimed that Prospect paid ~3 quarters of rent + interest totaling ~$100 million, i.e. MPW effectively lent ~100% of the income owed back. Separately, we believe Prospect stopped paying earlier than 4Q22 as noted in the deck linked herein. These figures also exclude the impact of "capex."
    • Swiss Medical Network ("SMN") - As we wrote HERE two weeks ago, since initially acquiring Infracore the PropCo in mid-2019, MPW has effectively funded to Aevis + SMN the OpCos as equity + debt investments >100% of the gross contractual rent owed back to the PropCo. This obviously means well more than MPW's pro rata share as well. These figures exclude any "capex."
    • MEDIAN / Priory - We estimate total annual contractual cash revenue of ~$110 million between these two operators. During 2Q23 MPW acquired low-to-mid single-digit yielding hospital assets (with the bonds yielding ~10-11%+ at the time) for approximately ~$130 million paid directly to the operators, or >100% of annual rent. MPW also acquired six Priory hospitals for GBP 233 million from a third-party in 4Q22. These figures exclude any "capex."
    • Pipeline: As we wrote HERE, MPW granted rent deferrals + funded the equivalent of ~1 year of annual rent to the OpCo as capex over-and-above what was included in the original lease to secure Pipeline's exit from bankruptcy.
    • Let's just stop right here. We estimate MPW's annual cash EBITDA at ~$1.2 billion pro forma for all of the transactions being completed as MPW has contemplated them. We have just accounted for ~$550-575 million (~50%) of this annual amount in the form of outgoing operator support from MPW
    • Think about that...
  • We continue to believe that one of the most misunderstood parts of the MPW story is the "capex" spend: (1) as we know, triple-nets should have no or little capex and it definitely should not be handled as advances, (2) MPW has spent an average ~$240 million per annum since acquiring Steward in 2016 including an estimated ~$300 million this year, and (3) we believe management just told everyone they cannot "shut it off!" Think about it... by cutting the dividend MPW just saved ~$335 million per annum that will be retained in the structure. If in fact their capex spend was truly discretionary, would it not have made more sense to put all discretionary spending on hold to save a roughly equivalent amount, rather than penalize your shareholders? We believe that is what a rational, capital-constrained management team would do (see Short Bench ARE). We believe that MPW just effectively "subordinated" shareholder dividend payments to capex spend, and they told the world that they cannot actually "turn off." Again, think about that...
  • So bringing this back to the center, in Figure 1 below we present again our cap rate and valuation math for MPW. But how much of that ~$1.2 billion is "real" cash EBITDA? What would it be if MPW did not support its operators? What would it be if they spent no or little capex (NOTE: we incorporate a deduct in our analysis for capex as footnoted)? We have them trading at a ~7.8% implied net effective cash cap rate, which is already several hundred basis points lower than ~10.5% above. We think it could realistically be several hundred basis points lower if reflecting "real" economics in the numerator, meaning an ~8-10% cap rate asset sale is still massively dilutive to value while obviously being dilutive to cash flow.

Prospect Medical Class Action Lawsuit in CA:

  • Case: Stradinger v. Prospect Medical Holdings, Inc. ("PMH")
  • Case #: 2:23-cv-08284-SB-SSC
  • Complaint HERE
  • On 10.3.23 Plaintiff Stradinger filed a putative class action suit against PMH for "negligent failure to implement and maintain reasonable cybersecurity procedures that resulted in a data breach of its systems on or around 7.31.23 through 8.3.23." Stradinger asserted claims on behalf of a nationwide class for negligence, negligence per se, declaratory judgment, and common law invasion of privacy. 
  • Plaintiff also brought claims on behalf of a California subclass for violation of the California Confidentiality of Medical Information Act (“CMIA”), the California Customer Records Act, violation of the California Unfair Competition Law and for invasion of privacy based on the California Constitution. 
  • Plaintiff seeks, among other things, compensatory damages, statutory damages, injunctive relief, attorneys’ fees, and costs of suit.
  • On or around 8.1.23, PMH learned of a data security incident that disrupted the operations of some of its IT servers and that an unauthorized party gained access to its IT network between the dates of 7.31.23 and 8.3.23. While in the network, the unauthorized party accessed and/or acquired files that contained personal identification information and/or personal health information of Plaintiff and class members.
  • Plaintiff alleges that PMH owed a duty to Plaintiff and class members to exercise reasonable care in obtaining, storing, using, processing, deleting and safeguarding their personal information in its possession from being compromised, stolen, accessed, and/or misused by unauthorized persons. Plaintiff alleges that PMH breached the duties it owed to Plaintiff and class members and thus was negligent.
  • Section 56.10(a) of the California Civil Code states that "[a] provider of health care, health care service plan, or contractor shall not disclose medical information regarding a patient of the provider of health care or an enrollee or subscriber of a health care service plan without first obtaining an authorization[.]" Plaintiff alleges that PMH violated the the Civil Code
  • Plaintiff seeks permanent injunctive relief, compensatory damages in excess of $5 million, disgorgement of profits/compensation/benefits received as a result of any unlawful acts, punitive damages, statutory damages and costs of the action. 
  • Our Take: Just one more thing for PMH OpCo to deal with in what appears to be an evolving disaster. What we are trying to think through is what this means for (1) PMH's ongoing liquidity and capital needs including from MPW, and (2) any impact on the outcome of the Yale transaction in CT.
