Headline: Alecto bankruptcy illuminates another case of "more of the same" with MPW

  • Two weeks ago on 6.22.23 Alecto Health Services filed a voluntary position for Chapter 11 bankruptcy protection. A few initial observations:
    • As of 4.27.23 Alecto Health Services was listed as the operator of Wilson N. Jones Regional Medical Center in Sherman, TX on the company's property list excel sheet (see Figure 1 below). 
    • As of 7.4.23 Alecto has been removed from the company's website as a listed manager in the dropdown menu. Alecto was listed in the dropdown menu two weeks ago, we checked upon the BK filing. We attempted to use the Wayback Machine to verify this, but the dropdown menus are not available on the wayback. It lists the last website update as 6.17.23. 
    • As of 7.4.23 American Healthcare Systems (AHS) is listed as the new operator of Wilson Jones. 
    • These observations are really a sideshow, as much more interesting info came to light via the filings. Follow along closely and similar patterns emerge... 
  • In the bankruptcy disclosure Alecto listed 100% ownership of an entity called "M/C Healthcare LLC" (McLeod Health) since 12.10.18 (see Figure 2 below). M/C Healthcare LLC owned entities that operated acute care hospitals in South Carolina. The bankruptcy filings are the sources and linkages for much of the rent / loan information below.
  • In March 2015 Community Health Systems (CYH) announced that it had sold the entities that operated the 102-bed Marlboro Park Hospital in Bennettsville, SC and the 59-bed Chesterfield General Hospital in Cheraw, SC to M/C Healthcare LLC.  
  • The hospitals were acquired by Active Short MPW in April 2008 for ~$16.6 million and ~$20.2 million, respectively, per MPW's 10-K filings. MPW continues to own the two assets. 
  • On the 1Q14 earnings call held on 5.6.14, MPW CEO Ed Aldag said the following: "Late last week, we were notified by our tenant Community Health Systems that they do not intend on renewing their leases in two of their South Carolina hospitals. We've already had two groups contact us about their interest in the facilities. We have a full year to find a replacement tenant for these particular hospitals."
    • Importantly, therefore, this is a case of what happened to two MPW-owned hospitals at the end of their lease terms following MPW's acquisition.
  • On the 1Q15 earnings call held on 5.7.15, Ed Aldag said the following: "McLeod Health has entered into an LOI to lease our two South Carolina facilities and we hope to have this transaction completed by early summer."
  • On the same earnings call, management was questioned repeatedly by an analyst as to what the rent change / step-down could be after the hospitals were re-tenanted. After Aldag and CFO Steve Hamner each resisted answering the question (see Figure 3 below), Hamner clearly responded "Yes. We would not expect the interim rent to changecertainly change significantly if and when we finalize negotiations with McLeod" in response to whether MPW would receive the same rent.
  • CYH's 1Q15 10-Q report disclosed as a subsequent event that M/C Healthcare LLC paid $4 million for the OpCos on 3.31.15. 
  • Here's where things get interesting! According to Chesterfield County records, on 4.1.15 M/C Healthcare granted a promissory note in favor of MPW in an amount equal to the original principal balance of ~$5.3 million (see Figure 4 below). I.e., MPW lent ~$5.3 million to M/C Healthcare, which was acquiring the OpCos for ~$4 million from CYH and would be MPW's new tenant in the facilities. To the best of our knowledge, this loan to the OpCo was never disclosed by MPW.
  • That's not all! MPW disclosed in its 4Q14 supplemental filing that 2 leases totaling ~$4.2 million were set to expire in 2015. The two above hospitals were the only assets mentioned by management at the time as known move-outs, implying these the two hospitals generated ~$4.2 million of GAAP rent (and even higher cash, given end of lease term) at the time. Per McLeod's financial statements, cash lease payments for the Cheraw facility were set at ~$1 million annually (see Figure 5 below), or even lower adjusting for the ~$2 million TI allowance from MPW. The Marlboro facility in Bennettsville remains vacant to this day. So just to recap, that represents an estimated >75% reduction in cash rent paid to MPW, after the company publicly stated there would not be a significant rent change. To the best of our knowledge MPW never updated that disclosure.
  • What else happened on our about these dates?:
    • In January 2015 MPW executed a follow-on offering, selling 34.5 million shares for net proceeds of ~$480 million. Net proceeds were used to pay down the RCF by ~$285 million and for acquisition activity. The borrowings under the RCF were made to partially finance the acquisition of Median.
    • Later in July 2015 the company announced the ~$900 million acquisition of the real estate and investment in the OpCo of Capella. The transaction closed in September 2015.
    • In August 2015 MPW executed a follow-on offering of 28.75 million shares for net proceeds of ~$337 million.
    • In March 2015 CEO Ed Aldag sold ~$3 million of stock in an open market sale.
  • In summary:
    • In the case of M/C Healthcare/McLeod, MPW management reluctantly told the Street that no significant rent reductions would occur in the re-tenanting of the properties at lease expiration.
    • Not only was a >75% rent reduction taken, but one of the two assets sits vacant and MPW never updated investors on the outcome.
    • MPW did not disclose that it had lent ~$5.2 million in exchange for a promissory note to M/C Healthcare, which acquired the OpCos of the two hospitals from CYH for ~$4 million and became MPW's new tenant. Once again, as we have seen over and over again, MPW invested not just in the real estate but also capitalized the operator. I.e. similar to Steward, Ernest, Capella, Watsonville, Priory, Prospect, Shasta, etc., MPW invested in the entire system, which in-turn owed MPW back contractual rent. The difference between the purchase price for the OpCo and the loan amount equaled one year of rent owed back to MPW.  
    • Our contention from the beginning is that MPW is not actually a REIT, rather a hybrid that should be valued closer to a hospital system multiple.
    • Around the time of these transactions MPW executed follow-on stock sales, and the CEO sold stock in the open market.
    • This case also serves as a rare view into what happens upon lease expiration when the tenant does not re-acquire the properties back from MPW (as in the case of Prime). 
    • These facts only came to light via the Alecto bankruptcy filing.
    • Just more of the same with (Dis)Trust.
