Headline: A few feedback points from ABR's NDR last week

  • We heard some feedback from subs who attended meetings with Active Short ABR's management team last weekWe wanted to pass along a few takeaways:
    • At least one sub came away from the meetings with the view that "what management is saying makes no sense, and there is no way to make heads or tails of what they are doing / claiming. Something is off..." This comment referred specifically to just how ABR is avoiding having to take impairments / higher credit provisions.  
    • Management intimated that they may have to convert up to ~15% of their loan book to preferred or mezzanine stakes, aka this is roughly the % of which ABR's sponsors are "underwater" relative to current asset values as loans mature.
    • At the same time ABR management claimed that they would be "repaid" roughly ~$250 million per month, or ~$750 million per quarter, this year, with many of the maturing loans channeled into the GSE permanent financing conduit pipeline. However, given Fannie and Freddie's strict leverage tests and required minimum ~1.25x DSCR coverage, it is not at all clear how this can be done while making ABR whole. 
  • This makes no sense, and it is not clear at all to us how ABR could avoid taking book impairments / higher credit loss provisions if this scenario plays out. It is possible that they pull the "MPW move" of taking an "economic loss" by expanding the size of the balance sheet via additional loans to these sponsors to keep them alive. 
  • We continue to view a high probability of significant downside in the stock and / or a dividend reduction, stemming solely from the asset side of the balance sheet generating impairments to ABR's book value. The funding side of the balance sheet is what could really accelerate things to the downside, but that is much more difficult to handicap.  
  • The feedback that we heard is largely consistent with our view of the condition, underwriting standards and potential losses across ABR's loan book.

Headline: Pickup in nationwide rent growth deceleration in May is interesting

  • We wanted to highlight the faster decel in y/y signed apartment rent growth in May, which is beginning to bleed into the very critical "peak" leasing season months ahead of the summer. See Figure 1 below. At the same time, the Apartment REITs are broadly reporting the typical seasonal accelerations in leasing spreads 2Q / 1Q, with the notable exception of ESS. 
  • The y/y trend declined -90bps sequentially vs. April, after April declined -60bps vs. March.
  • Both April and May are coming on the first true "easing" of the really tough y/y base effects, yet the deceleration continued AND accelerated regardless.
  • The base effects begin to get much easier around September, and we are growing more bullish on the Coastal apartment names (at least on a relative basis) ahead of that (EQRUDR, and maybe AVB but not ESS quite yet).  
  • A few callouts:
    • Florida markets are outright declining pretty much across the board at this point. 
    • No signs in a recovery on the West Coast just yet.
    • Cambridge, MA and Jersey City, NJ remain among the strongest apartment markets from a RoC perspective.
