Headline: RoC profile looks poor from here through at least late-3Q/early-4Q23; Removed from Hedgeye II as a short idea

  • INVH just flipped bullish Hedgeye TREND, but barely. We will need to watch this one closely as a policy matter in the coming days. It remains a TAIL short idea. 
  • Reported 1Q23 Core FFO of $0.44/share or in-line with FactSet consensus and a penny below Hedgeye, but the penny "miss" was really just rounding error (see Figure 1 below). We basically hit the total NOI line right on the button (-$2.1 million or -0.55% below our model), with rounding error drags below the NOI line from management fees, property management expenses and interest expense.  
    • We think there was some initial "sticker shock" from the +14% SSExp growth driven by property taxes, but there should not have been - last the quarter the company wrote "the Company anticipates Same Store Core Operating Expenses growth in the mid-teens for first quarter 2023 followed by sequential improvement during the remainder of the year..." 
    • The problem here is that top-line SSRev is decelerating as well. 
    • There was a big jump y/y in leasing, marketing, personnel costs which is something to watch as it is the third-largest opex item. Is INVH investing / paying up to maintain occupancy? 
    • Renewal leasing spreads appear to really be decelerating when comparing the +8% delivered in the quarter versus the +8.7% and +7.8% reported in January/February, respectively. Blended spreads came in in-line with what was observed through the first two months of the year. 
  • FY23 guidance unchanged ( - ). And within our process this is really all that matters, as the Core FFO, SSNOI, etc. ranges all imply further deceleration in the RoC from here ( - ) against a stock that is trading at a ~4.6% net effective cash cap rate or ~100bps inside of traditional multifamily.

Headline: Steward / CommonSpirit transaction closed, but what is left for Steward?

  • As we wrote the evening the deal was announced, we found in the filings that CommonSpirit paid Steward ~$685 million for the OpCos. But what about uses of / excess proceeds and then ramifications for Steward RemainCo? As we wrote about previously, we think MPW effectively has enhanced the credit of ~8% of its cash EBITDA while impairing the credit of the ~22% of its cash EBITDA still generated by Steward.
  • Credit of this now ~$94 million Year 1 cash rent stream to MPW from CommonSpirit has improved ( + ).
  • Uses of Funds ( - ):
    • Given that (1) Active Short MPW funded ~$150 million to Steward last year that has yet to be repaid, (2) funded an additional ~$28 million thereafter via the promissory note (despite the company telling investors and analysts that it had not), (3) advanced a further ~$50 million to Steward in 2023 as per the 1Q23 earnings call, (4) Steward filed for "extreme" financial hardship extensions with CMS and will not be repaying at least some portion of the MAP for ~5 years, we will assume Steward's ABL facility maturing on 12.31.23 is fully or near-fully drawn. So an estimated ~$600 to $700 million outstanding
    • The ~$150 million loan draw from MPW was issued subject to mandatory prepayment from proceeds of any sale of the Utah OpCos.
    • So safe to estimate, no excess net cash proceeds to Steward. It is also not clear from the 1-year extension whether there are restricted payment covenants and/or any subordination of interests. 
    • Remaining Steward obligations that we know about: (1) remaining ~$70 million outstanding on the promissory note, (2) the now ~$362.5 million Cerberus buyout loan to RDLT secured by Steward's equity, (3) the now ~$230 million loan to the "International Joint Venture" (which owns Steward International; still unclear whether secured by the remaining JV equity per the supplemental or Steward's equity per a recent lawsuit), and (4) the new ~$50 million advance to Steward announced on the 1Q23 call. = at least another ~$712.5 million of debt that we know about, a majority of which appears to mezz or mezz-like. If not paid down, these loans should continue accruing principal and, over-time, subsume Steward's equity. We know... "what equity?" 
    • This says nothing of outstanding A/P and any claims/judgements from vendor lawsuits. 
    • Steward's ABL facility is coming up for renewal in ~7 months again, after securing just a 1-year extension late last year.
  • Steward RemainCo ( - ):
    • We must stress again that the following are Hedgeye's estimates as Steward is private, MPW will not release financial statements for its largest tenant and, in our view, MPW's statements about Steward numbers cannot be relied upon. This is what we think the situation looks like pre- and post- this transaction. We MUST make reasonable assumptions.
    • Again, we do not think this is an unreasonable view, as MPW is still advancing incremental dollars to its largest tenant. 
    • Another way of thinking about the below analysis is that we estimate Steward's run-rate EBITDAR would need to be clipping away at +150-200% above pro forma 2020 levels in order to cover the post-transaction cash rent at just ~1.0x
    • Our Conclusion: The numbers don't work or make sense. Adverse selection. Steward is selling these OpCos because they have to, not because they want to. The next logical question is "what happens to MPW if it re-tenants a large portion of the remaining assets leased to Steward, so as to enhance the credit," as the CEO put it on the call? Cash rent reductions...
