Headline: We forgot one item on our checklist... ABR's preferred stock outstanding needs to be netted to arrive at common BVPS

  • Active Short ABR has three series of preferred stock outstanding, aggregating ~$657.3 million of liquidation preference. We had this on our checklist of items to add to the analysis at the end, but forgot to net this amount against ABR's 4Q22 equity book value along with our estimate of the PV of impairments of ~$1.4 billion. This needs to be done to arrive at "adjusted" common book value of equity or common BVPS, to which one can then apply a multiple and value the stock.
  • Candidly we were so focused on thinking through the loan book roll-forward and potential restructurings / impairments, that we forgot to add this very critical piece in at the end. 
  • Doing so results in an "adjusted" common book value of ~$980 million, or ~$5/share. Applying a 1x P/BV multiple = $5/share today, for ~55% downside from current levels and before dividends. So materially worse than our prior estimate of ~25-30% downside. 
  • In reality, if we are correct and several of ABR's positions are converted to equity positions upon exit / restructuring, it is more likely that ABR will carry a discounted <1x multiple against book, resulting in additional downside. 
  • To be clear, this is NOT a call on the interim points between A --> Z, where ABR's earnings will likely be "smoothed" by offsetting MTMs on their CLO debt, rather a bet on point "Z" when there are exits on ABR's bridge loan portfolio. Given the relatively short duration of the loan book, high origination LTVs >75% on average, peak market cap rates at origination that are now +150-200bps higher, trough interest rates at origination, and that roughly ~66% of the UPB outstanding was originated 4Q20 through 4Q21, point "Z" is actually coming up fast and is very relevant in our view. 
  • Again, we have no position yet on the implications of the accounting for the Lexford portfolio.

Headline: Update on the cap rate math for SLG, which sits atop our Active Short list

  • On our numbers we have Active Short SLG trading at a ~5.5% net effective cash cap rate vs. a ~7.7% cap rate on a nominal basis. Most of the ~220bp delta comes from "maintenance" or recurring capex which is a true recurring cash cost. 
  • We estimate that, using our methodology and given the degree of leverage in SLG's structure, a +125bps increase in SLG's implied trading cap rate from current levels would essentially erase SLG's remaining equity value.   
  • Because our cap rate methodology may be different from other sources, we wanted to itemize out the +/-'s of the numerator for reference:
    • 2023E Cash NOI: ~$670 million (excludes development / redevelopment portfolio, which we include at cost of ~$2.6 billion, and includes ~$105 million at SLG's share from OVA) ( + )
    • ~$41.2 million of cash G&A expenses ( - ), as per SLG's guidance which implies a +12% y/y increase from ~$36.8 million in 2022.
    • ~$167.2 million of recurring / maintenance capex ( - ), as per SLG's guidance, which implies a roughly ~25% reserve against cash NOI. We believe the "true" recurring capex burden could be higher at 30-35% of NOI for commodity Class A Midtown office, however in SLG's case the outsized contribution from OVA could justify a slightly lower blend for now. So in other words we think the ~25% assumption is fair in SLG's case. 
    • = Net Effective Cash NOI / Unlevered FCF (numerator) = ~$461.5 million.  
    • We capitalize ~$81.5 million of 2023E fees and other income at a 5x multiple.
    • Book value of DPE carried at cost of ~$700 million, with the ~$44 million of DPE income obviously contributing to EBITDAre but not to Cash NOI for NAV purposes. 
  • Again, using this methodology at a ~6.8% implied trading cap rate, SLG's equity value is mathematically gone. This is NOT the same as saying SLG is a BK, which we are NOT saying at this point.
  • We estimate SLG is levered ~11.5x net debt-to-cash EBITDA on a pro-rata basis at SLG's share.
