Headline: High profile short in the Manhattan office sector?

Last night after the close the Old Wall Journal reported that activist investor Land & Buildings run by Jonathan Litt had taken a short position in Manhattan-focused Empire State Realty Trust (ESRT). Investors will recall that Litt had publicly shorted both SLG and VNO last year as the pandemic accelerated and Manhattan shut down, but apparently closed out those positions to focus on ESRT. "People with knowledge of the situation" in this case probably means either a L&B employee or spokesman speaking with the Journal to "seed" the news. Some thoughts on the short:

  • The company is essentially a one-asset REIT, with the Empire State Building (ESB) representing ~26% of annualized office rent but a much larger slice (probably ~60% or so) of company value.
  • The portfolio is much older in vintage and could be considered more Class-B versus Class-A or trophy space, and likely has a major implied deferred capex liability relative some of the other CBD REITs in the market and most definitely relative to the newer office stock in the market such as OVA, the WTC complex and Hudson Yards. Weighted average in-place office rents are in the mid-$60psf range for Manhattan versus $70-75/share or higher for its public comps.
  • The ESB observatory historically represented ~30-35% of total annual NOI, but essentially went to zero during COVID with annual NOI dropping from ~$130 million down to ~$7 million over the trailing twelve months ended 3Q21. So essentially the short is is coming at a time of trough earnings for a huge driver of ESRT's profitability, as well as a Quad 1 environment where CBD office tends to outperform. Longer-term, however, there are potential structural risks/issues with the observatory given the addition of 3 new competing attractions (OVA, WTC and Hudson Yards) in addition to 30 Rock which were not present over the last 15-20 years dating back to 9/11 when one observatory was lost. At the very least there is an argument to be made that (1) historical visitation trends (which were highly consistent over longer durations) will not be representative of recurring growth going forward, and (2) the introduction of other observatory offerings could negatively impact pricing. We would guess, however, that the recovery from trough earnings could be signficant.  
  • To be clear, we are long NYC CBD office for now via WE, SLG and VNO, but believe the subsector is structurally impaired over a TAIL+ duration
