Headline: So much here that we would characterize as "odd" and confusing

Big Picture: Again, we have been very wrong so far on this recommendation. There are several moving parts, as always, in Active Short DLR's quarter, and we want to wait for the 10-K filing to do a full review and update our model, etc. We also like taking a "quiet" look at the results and sharing our thoughts on what we see, prior to listening/reading the call, so as to perhaps offer an unvarnished view of the quarter and outlook. We see this as the worst / most confusing quarter since we added DLR as a short recommendation last year + we think the outlook should be viewed as slightly disappointing. These are our initial thoughts, in no particular order, as we weigh the puts and takes:  

  • We would say the "missed" on the FY24 outlook, at least relative to the Street ( - ). They "beat" Hedgeye ( + ), as we had positioned ourselves well-below consensus and did not think that DLR would be able to grow Core FFO earnings y/y in FY24. They still might not be able to, we shall see. But +1% y/y Core FFO growth is nothing to get really excited about, in our view, for a company that is trading >20x that forward number + purports to be printing leasing spreads in the MSD to HSD range + purports to be growing SSNOI for the first time in several YEARS. The balance sheet is better, but still not great. We would also highlight that there was a moment in time last fall where we believed earnings growth expectations were being discussed somewhere in the +3% to +5% range, so that has been dialed back in ( - )
    • Core FFO in the range of 6.60 to 6.75/share (~6.68/share at the midpoint) vs. FactSet at ~6.80/share coming into the print, or -2% at the midpoint ( - ). +5% above Hedgeye coming into the quarter ( + ).
    • Adj. EBITDA of ~2.8 to 2.9 billion vs. consensus at ~2.8 billion, so slightly ( + ). Again, above Hedgeye at ~2.7 billion ( + ), but a RoC deceleration from +9% in FY23 to +4.5% to +5% in FY24 ( - ). Granted, some of that is from asset sales. 
    • Cash leasing spreads ~150-200bps higher than we had modeled ( + ), and probably in-line with expectations. 
    • Cash SSNOI growth: To be clear, we still do not know how to interpret this company's same store pool given the way they report (see below), and do not model the company as we normally would a REIT by splitting same store vs. non-same store. But if you are telling us cash spreads will be up +7% at the midpoint plus finally +100 to +200bps of total occupancy growth, we would have expected higher than +2% to +3% cash SSNOI growth in FY24 ( - ).  
    • Dispositions / JV capital of ~1 to 1.5 billion at a ~6 to 8% cap below our ~1.8 billion, meaning they are saying they need/plan to sell less ( + ), which we estimate makes up about ~0.11/share/~35% of the Core FFO delta between guidance and our number coming in. We had modeled ~1 billion of new debt issuance (consistent with plan) and ~2.9 billion of capex before capitalized interest + overhead (just +100 million above the plan). We think the company effectively pulled forward share issuance earlier than we had modeled via the 8.7 million shares issued in the quarter (good to be taking advantage of higher prices, btw) ( + ) and finished FY23 with >1.6bn million in cash on the balance sheet vs. our ~500 million modeled coming into the quarter. This is obviously less dilutive vs. selling assets at the above cap rates, if you buy into the headline cap rate DLR is trading at in the market and ignoring overhead + capex. To be clear, we think re-equitizing the balance sheet is both good and needed here
  • When using our cash flow metrics, DLR's leverage increased in the quarter sequentially despite issuing that ~1.1 billion of equity and having ~1.6 billion of cash sitting on the balance sheet at year-end ( - ). That is kind of remarkable when you think about it, and is true when examining both the consolidated assets as well as DLR's total pro rata share, and on both GAAP and cash bases. We want to see the cash flow statement when DLR files its 10-K to better understand the cash movements. Leverage relative to gross assets or total market cap declined slightly q/q. We need to test further to see if the Blackstone JV indeed brought leverage down. Not ruling it out, but want to spend some time verifying after we have the 10-K. 
  • While reporting headline renewal cash leasing spreads up +8.2% in the quarter on the front page of the earnings release on a NRSF basis, +8.3% cash spreads on a per kW basis, and an ~83.9% retention ratio, realized cash rent occupied and available kW in 4Q23 declined sequentially -4.4% for the first time in four quarters ( - ). These metrics also declined sequentially on a NRSF basis. What? Someone please explain that to us. Even when adjusting for lower occupancy, the realized rents declined. Pricing power and higher rents?      
  • It is interesting to see DLR remain highly capital intensive, despite the recently announced development JVs, with up to ~2.5 to 2.8 billion of planned total capex spending net of partner contributions in FY24 ( - ). This use of funds is not that different from what we would have expected from DLR under the prior status quo. They spent ~3.3 billion excluding capitalized costs in FY23.  
  • Occupancy down again, this time -60bps y/y, in the same store pool as defined by DLR. Total consolidated occupancy fell another -110bps q/q and -370bps y/y ( - ). The company has consistently lost occupancy throughout FY23.
  • We continue to not understand the same store pool reporting at all. This is the fourth consecutive quarter of reported cash SSNOI growth, following 18 consecutive quarters of y/y declines, yet cash NOI margins have declined y/y in each of those four quarters ( - ). How can there be no positive leverage there given those base effects? This is the only REIT we can find with this trend, and we have nothing to fall back on in terms of comparable buildings NRSF, kW, etc. that are included in each period's same store pool. For these reasons, while tracking it, we spend no time attempting to model it because it adds no value, in our view. 
  • The A/R DSO metric that we have been tracking improved very slightly by ~0.2 days q/q, but remains near ~3 months to collect ~1 month of rent ( - ). Interconnection is <8% of revenues. We want to see the 10-K to see if we can adjust for balance sheet movements from asset sales, as well as to see the composition of A/R. 
  • We hate to be knit picky here, but the reported numbers on the income statement, balance sheet and FFO/AFFO schedules NEVER foot 100% to the reported totals ( - ). There are always amounts rounding off to create slight differences between assets vs. liabilities + equity on the balance sheet, for example. Do the exercise with the 4Q23 balance sheet, and there will be a slight delta. We see the same in the UJV schedule. At best it is sloppy and not "best practices." Some might not care, but we do.       
  • 4Q23 Variances to Hedgeye: +0.02/share ( + )  
    • Consolidated NOI: on target, only off by $201k; we putting less emphasis on the discreet line items building up to NOI given the JV activity in and leading up to the quarter 
    • Fee Income: +0.02/share ( + )
    • Other Expenses: -0.02/share ( - )
    • Interest Expense: -0.01/share ( - )
    • Taxes: -0.05/share ( - )
    • NCI - JVs: +0.02/share ( + )
