- Just a quick point before we get started. After lack of sleep + travel + recounting this ordeal in our minds about a hundred times, its hard to feel good about any of it. We really tried... loss avoidance is in our "DNA" at Hedgeye. Dodging big drawdowns is how you compound capital returns over time. That is why we so vociferously sounded the alarm on this name. When the house is on fire, you have to pull the fire alarm. We try to do so judiciously and not scream "wolf" on any stocks where it is not warranted. We felt a dissenting voice was very needed here. It actually feels terrible seeing this situation play out in real time, nothing about it feels good. Its a sad tale on so many levels. So for those left in the name, both institutional and PRO, we really are sorry and feel terrible about it. We'll try harder next time. With that said, let's get down to it.
- We already covered "Topic 1A" HERE last night - Steward is late on its rent. We can probably start and stop right there, as that fact pattern alone is enough to wipe the equity from here. Seriously. But as we thought more deeply about it last night a few more takeaways: (1) we think asset sales are just not a realistic option for MPW, and a secured deal may be needed to buy life - there just is not enough time to close a sale before MPW may run out of liquidity, (2) the reason that Steward is now failing may be that MPW itself is running out of money, which tells you what has been going on all along, and (3) it is perfectly reasonable to assume that cash flow gets worse from here at both entities as we think Steward is in a death spiral at this point. We estimate ~$100 million of cash rent + ~$25 million of cash interest at Steward per quarter, and clearly negative cash flow after overhead + operating costs + operator capex which may be funded by MPW. This is before FY24 rent escalations and will get worse as Steward is forced to either borrow more or sell OpCos that it can. That accelerates cash burn at Steward. Recall Commonspirit required a rent cut on the best assets.
- Page 23, the Steward "ABL" was again recharacterized as follows: "In the third quarter of 2023, we invested approximately $105 million for a participation in Steward's syndicated asset-backed credit facility, and we loaned an additional $40 million that we may also secure with credit facility collateral. On August 17, 2023, we sold the $105 million interest to a global asset manager for approximately $100 million, and Steward agreed to repay the remaining balance with interest at the credit facility rate. Steward repaid approximately $2 million of this $5 million loan on November 3, 2023.
- This is what was in the 2Q23 10-Q: "In the third quarter of 2023, we invested approximately $140 million for a minority participation in Steward's syndicated asset-backed credit facility. The four-year facility was underwritten and sized based on Steward's accounts receivable from government and commercial payors."
- Uh, what? How do you square these statements? Not great...
- Optically OCF looks a little better at ~$158 million in 3Q23 versus the ugly ~$76.5 million in 2Q, but wait! There was another ~$38 million build in receivables and it looks like MPW found ~$20 million by delaying A/P and accrued expenses. But more importantly, MPW newly disclosed ~$67 million of distributions YTD from UJVs which benefits OCF but was not mentioned with either 1Q23 or 2Q23. We do not know if it is all in 3Q23 given the wording (of course), but it is a fair assumption to say that at least most of it is. If you back that out of 3Q23 results, the "comparable" operating cash flow number is very likely <$100 million, which makes sense given that Steward was late on September rent. It's also important to think about where that dividend came from. Was it from Infracore / SMN, and driven by a capital event aka mortgaging up the real estate at the PropCo? That's not an "operating cash flow." The like-for-like OCF is still bad and getting worse as Steward is late on rent.
- Net lending + "capex" to operators in the investing section was a ~$61.6 million outflow, versus a ~$400 million inflow YTD through 2Q23. The rough math on lending activity is ~$140 million out to Steward via whatever the "ABL" actually is + ~$25 million out to Prospect on the delayed draw TL - the $100 million "ABL" participation sold - $2 million from Steward to cover part of the "ABL" discount. This + ~$120 million of "capex" spend + the last quarter at the prior full dividend rate drove the incremental ~$156 million MPW RCF draw. The math changes a bit in 4Q23 under the new lower dividend rate, but we expect further RCF draws given the absence of Yale CT closing and still no capital raising actions.
- Under Section 9 in the footnotes "Commitment and Contingencies," MPW removed "expected to close in 2023" in reference to the Yale / Prospect CT sale. This is REALLY bad. That means MPW will have to tap the RCF for the remaining December 2023 unsecured maturity. MPW is on a path to running out of available liquidity by Spring 2024. It MUST raise capital soon. We believe a "going concern" warning may be needed at year-end.
- Related to that, MPW noted on page 22 that it collected rent on CT in November. We believe this (1) is due to the fact that the deal was originally expected to close in 3Q23, (2) is outside of any potential deferral period under the restructuring agreement, and (3) should NOT be considered a positive, as the portfolio needs to be sold and MPW continues to fund working capital to the operator.
- Section 2 "Summary of Significant Accounting Policies," MPW added qualifying language around the estimates and assumptions underlying "recoverability" of real estate, "ability of tenants to make payments under operating lease agreements," and the fair value of equity and convertible investments. Is this a CYA around Steward's ability to pay + our concerns HERE on Prospect / PHP.
- FOCUS HERE, WE THINK A REGULATOR OR AUDITOR SHOULD CARE --> In the "Prospect Transaction" description in "2023 Activity" on page 17, they added "...2023 that included provisions for payment of unpaid rent and interest..." for the first time, attempting to attribute the ~$280 million PA impairment charge at least in part to that. But that is no what they said when they took the impairment, and makes absolutely no sense. Are they trying to CYA here as well related to our work on the Prospect restructuring agreement?
- "Fourth quarter 2022 net loss and full-year 2022 net income include a real estate impairment of approximately $171 million related to four properties leased to Prospect Medical Holdings (“Prospect”) in Pennsylvania as well as a write-off of roughly $112 million in unbilled Prospect rent... " - 4Q22 earnings release.
- "As part of this charge, we reduced the carrying value of the underperforming Pennsylvania properties by approximately $170 million (to approximately $250 million) and reserved all noncash rent for a total of $112 million." - 2022 10-K
- This is a retroactive reclassification/redefining of a prior impairment charge, after the full restructuring agreement + ~$194 million in deferred amounts saw the light of day.
- Added 11.10.23 @ 11:30am ET: Also here, we find this added language "curious" and acting as a "catch all." Prospect was a financing lease. "The decrease in our investment in financing leases since December 31, 2022, is the result of selling three Prime facilities in the third quarter of 2023 and the sale of four Pennsylvania properties and other aspects of the Prospect Transaction."
- Norwood on page 19: Still deferring rent on this facility. Removed "claims in excess of the advance" in relation to collateral on the ~$50 million advance to Steward, which is now secured by just "business interruption claims." Recall that Steward has already received and used proceeds from Zurich. Added "Additionally, we have funded approximately $175 million through the third quarter of 2023 for building improvements related to this facility." This is a half-built 215-bed facility....
- Page 20 - Added language on the write-off of ~$42 million of straight-line rent receivables, majority related to Prime, due to "early termination of the expected lease term." As we have noted, we believe this is indicative of MPW booking SL rent from unexercised tenant extension options as with Priory. Prime was at the end of its initial term. This is highly aggressive and "juices" FFO and EBITDA, which are comp plan metrics.
- Page 20, "Other Tenant Matters" contains additional disclosure around the "sale" of seven assets back to the operator. This is just another tenant failure and likely a non-cash transfer of the real estate back to the operator. No disclosure was provided on which tenant failed.
- Page 42, Short-Term Liquidity: As of 11.3.23 cash on hand + RCF availability was ~$900 million, which is down from ~$950 million reported and discussed HERE on 10.11.23. Again, it indicates the ~$950 million was BEFORE the ~$90 million dividend payment going out the next day. Pro forma liquidity needs to be adjusted down for the December bond maturity (~$434 million), and keep in mind that a significant portion of cash on hand is likely "trapped" overseas, but of course that amount is not disclosed as any above-board company would typically do.
- That is all for now. This is a mess, and clearly a confidence game...
