Headline: 3Q23 earnings notes; we think "fastest horse" among MF in 2024

  • Interestingly, relative rental affordability within AVB's "established" markets is actually better than pre-COVID, owing to (1) average wage growth in those markets + (2) the rise in home prices while rents are just getting back to prior peak. The difference between the cost of owning the median price home and median rent in these regions has increased ~10x as of 2023, relative to the average seen during 2020.
  • The percentage of move-outs within AVB's portfolio that are leaving to purchase a home has dipped below ~10%, versus a long-term mid-teens average for this metric, which to us legitimately indicates a lack of other viable options. There is relatively little competitive supply growth in AVB's submarkets. 
  • Based on the call commentary we would expect FY24 SSRev growth in the range of +3% to +3.5%, which probably translates into SSNOI growth in the range of +2.5% to +3% (we are at +2.8% right now). We do not necessarily agree that "bad debt" will be a tailwind in FY24 - while it is running +70bps above normal right now, if what Hedgeye thinks will happen with the macro manifests itself then this metric will likely remain flat at best and not "normalize." We think it is very possible that Sunbelt market revenue growth is close to zero and perhaps even negative. 
  • Development communities with current leasing activity are seeing unlevered cash-on-cash yields trend towards ~7.4%, still well-above stabilized cap rates in the market and a ( + ) with AVB's capital already sourced at a lower cost and limited needs to raise incremental capital over the next 12-18 months. This is one of the main reasons we have AVB as a long recommendation - all-in earnings growth "juiced" by development deliveries without having to raise dilutive capital. We estimate ~30-35 million of incremental NOI contributed from completed developments next year.
  • AVB's balance sheet is in great shape at ~4x net debt / EBITDA. There is one ~300 million unsecured maturity at ~3.66% in 4Q24, but we think AVB can realistically just pay this off with cash on hand w/o having to raise capital. 
  • Structured Investment Program ("SIP") - not sure how we feel about this business yet, but at this stage it is still relatively small. We have to weigh the added "juice" to earnings growth against a lower multiple typically applied to debt and preferred equity books within a REIT wrapper.  
  • We think 1Q24 is the "trough" NOI/EBITDA growth quarter, after which base effects ease and both unlevered and levered cash flow growth should accelerate. We cannot say that about all of the apartment REITs we cover and see the highest probability of it occurring with AVB.

Headline: Keeping it simple - the RoC is the near-term catalyst here, and the cash burn looks spooky

Amazingly, hardly anyone is paying attention to this slowdown for what had been the best performing REIT stock over the last two years. The acceleration in pricing is what drove the positive re-rating in the stock. IRM is adding fewer incremental revenue dollars / CuFt q/q now. At the same time it is burning a very significant amount of cash at ~1 billion on an LTM basis, and effectively financing that burn 100% with debt as it has not issued any equity since 1Q18. While "reported" debt-to-EBITDA leverage metrics show an optical decline, we believe leverage is actually increasing here stealthily underneath the surface. We view required REIT distributions here as a "liability" rather than an "asset."

Headline: Thinking through the VAT A/R comments as we await the 10-Q filing

  • Back to Active Short DLR, which continues to kick our teeth in! We are waiting for the 10-Q filing and fully acknowledge that we could be as wrong on this issue as we have been about the stock (so far), but stepping back we are having some trouble seeing the VAT logic related to the receivables build. 
  • CFO Matt Mercier on 2Q23 call: "One, the majority of the increase that we've seen over the last couple quarters in our accounts receivable has been tied to actually VAT receivables as a result of the increased construction that we've had, particularly over internationally in EMEA... roughly only half of our – that balance is tied to what I call trade receivables, which are, actual rent and other billings that are sent to customers." 
  • Unless we are thinking about this the wrong way, we see VAT receivables of ~113.4 million of the ~774.6 million total A/R as of 1Q22, moving to ~175.5 million of the total ~1.158 billion as of 2Q23
  • If we back out just the VAT portion we have A/R DSO going from 54 days to 65 days over that time, so now >2 months average collection time and up +21% over that span versus +22% for all A/R.
  • So while the VAT receivables are indeed growing just slightly faster off of a small base, the trade + recoveries + other receivables are still growing very fast and causing a noticeable increase in average cash collection times.
  • We also cannot square the math with the CFOs comments from the call. VAT A/R are indeed growing faster on RoC from a smaller base, but in the interval we tested are up +62 million versus +322 million for all other A/R, so the majority of the increase is NOT being driven by VAT. At least from what we can see. The dollar amounts of VAT are just too small relative to the pie. 
  • We obviously do not have the 3Q23 numbers yet and await the 3Q23 10-Q filing. We are just testing comments and logic here.

Headline: Distilling the key Prospect threads as we await the 2Q23 10-Q filing this coming week

A lot happened over the last two weeks (during earnings, btw) and there are several overlapping threads related to Prospect, so we tried to distill everything to a relatively simple summary and in order of importance. There are several potential issues here:

  • 2022 Rent + Interest Deferrals (Hedgeye's view is this is most important): Subs will recall that we suspected Prospect, among other tenant(s), was likely having rent + interest deferred by MPW in 2022, while management did not transparently disclose this for its #2 U.S. tenant at >10% of revenues. We suspected that the amount was likely large given the magnitude of the A/R build that we witnessed throughout 2022. MPW also gradually changed the definition of deducts to arrive at AFFO from "non-cash revenue" to "straight-line rent." Prospect, under a financing lease, booked its rent not as "rental revenues" but as "interest from financing leases," leaving the door open under the revised definition for accrued but unpaid amounts from Prospect to be included and boost the reported AFFO "cash flow" metric, despite not being paid. Definitions NEVER change for no reason. MPW disclosed Prospect was "current until 4Q22" in its 2022 10-K filing with the SEC. 2023 filings indicated to us that this was mathematically impossible. Finally, last week we found and published the publicly-available Prospect restructuring agreement which showed ~194 million of deferred rent + interest amounts (!!), a MASSIVE number that is (1) higher than even we expected and (2) indicates that Prospect stopped paying MUCH EARLIER in 2022. We think MPW has a potential material disclosure issue here, and for sure now has an added credibility issue. We also think the risk of a needed restatement is high, contingent on what the SEC and MPW's auditors think. We have not received any pushback yet to the work from ANY party in the market. All the relevant information + Hedgeye's analysis can be found HERE.   
  • PHP Equity / Transaction ClosingAs the WSJ reported HERE, the California DMHC had not (and still has not) approved the transfer of the minority ownership interest in PHP to MPW as of 7.20.23. Quite the opposite, actually - it put the transaction on hold. Regardless, MPW booked ~68 million of PHP equity as "received" and "earned" in 2Q23. How is that possible? It further "doubled-down" and booked an additional ~13 million of this equity in 3Q23. These amounts were included in "NFFO" and AFFO, despite being both non-cash and non-recurring. NFFO is a non-cash comp plan metric, and MPW routinely argues that its definition of AFFO should be used for dividend coverage and valuation (we disagree on both, vehemently). Is a restatement required here as well, as the PHP equity has not been "earned?" MPW is hanging its Prospect recovery, as well as needed debt paydowns, on this transaction...  
  • REIT Status Considerations: Subs will recall that we first wrote about this issue in July 2023 HERE, but in relation to Steward primarily. As can clearly be seen HERE in the Prospect restructuring agreement, MPW was awarded ~721 million of total consideration for a PHP entity they claim is worth ~1 billion gross before debt. That entity has at least ~375 million of third-party debt that we know of. Regardless of voting control, how can MPW's interest in PHP be considered a "49% minority interest," given that math? It appears to us that MPW has close to or ~100% of the equity in the PHP entity. Is that one of the reasons that the DMHC has yet to approve the transfer? PHP to us looks like Ernest, Capella, Steward, Priory, SMN, etc. where (1) MPW puts up all or close to ~100% of the capital for a "WholeCo" transaction, (2) claims a passive minority stake, but (3) winds up owning nearly all of the economics. These are clearly not real estate deals. In our view, these transactions take advantage of the REIT tax shelter. It is up to others to decide whether or not these are on the right side of the rules and law, but in our view the economics CLEARLY show this to be the case both actually and effectively.  
  • Prospect CT/Yale Transaction: Everyone is waiting for this one in the background, as it is probably the single most important near-term catalyst. Will a lower price be negotiated? Will Yale walk away altogether? Given the above ~194 million deferral amount, where has all the money infused into Prospect gone (we get to nearly ~800 million since May 2022!)? If this deal falls through or is materially delayed, we think MPW may run out of available liquidity by mid-2024, absent a meaningful and dilutive capital raise or asset sale. And that is BEFORE any incremental operator support. It is not clear at all where that capital would come from...
